Abstract
Most of dynamic term structure models(DTSMs) of interest rates are specified in terms of latent state variables to capture the stylized facts observed in the real world such as mean reversion, persistence, and stochastic volatilities of bond yields. In these model specifications, however, the dependency of the conditional second moments on the interest rate, so called the level effect, is implicitly fixed rather than explicitly given. As such, the first part of this thesis proposes a Bayesian Markov Chain Monte Carlo(MCMC) algorithm to estimate a general stochastic volatility model of the short-term interest rate, and examine the efficacy of the extant DTSMs in capturing conditional second moments which include both stochastic volatilities and the level effects. It is founded that the posterior distributions of level effect parameters are significantly different across a umber of short-term (weekly and daily frequencies) interest rate series. For example, posterior mean values of the level effect estimated from weekly T-Bill yield data and Korea T-Bill yield data are close to those of ATSM and QTSM respectively. These results imply that when using DTSMs in applied works, we should keep in mind the limitation of each model, especially in terms of the ability to capture conditional second moment.
The second part of this thesis reviews existing studies on the dynamic term structure of interest rates in discrete time to discuss some recent developments and to shed light on the direction of future research in this area. Although, since Vasicek(1977) and Cox, Ingersoll, and Ross(1985), continuous time term structure models have seem to be popular in theoretical and empirical studies, a variety of discrete time models have also been developed. While continuous time models may be advantageous for obtaining closed-form solutions of bond prices, discrete time models can be more useful in that bond prices (or interest rates) in reality are observed in discrete time intervals. In this perspective, discrete time term structure models are classified into two categories. One is the continuous time model analog, in which continuous time stochastic process are Euler-discretized. The other is the exact discrete time model, in which state variables follow discrete time exponential affine process of which Car(compound autoregressive) process is typical. Then, the paper discusses characteristics and limitations of respective models in each category by comparing them with those of their continuous time counterparts. It is shown that the exact discrete time model resolves the problems of the continuous time analog, caused by discretization of continuous time model, that its state variables can be negative even if the Feller condition are met, and that it may be infeasible to obtain analytical transition probability density function.
